CFD trading involves a significant risk to your capital compared to other types of investments. Prices can change rapidly, and it's possible to lose more than your initial deposit. Understanding Leverage
When trading CFDs, you only need to put down a small fraction of the total value of the position, known as the margin. For example, if you're trading $1,000 worth of CFDs with a 5% margin rate, you only need to deposit $50. However, your exposure to the market is equivalent to having invested $1,000, so any market movement will have a bigger impact on your capital.
Potential for Losses Exceeding Your Deposit
With CFDs, if you place a trade worth $1,000 and the market moves against you by 10%, you could lose $100, which is double your initial investment. This happens because your exposure to the market is based on the full value of the position, not just your deposit.
Costs of Holding Positions
Depending on how long you hold your CFD positions, you may incur daily holding costs if you keep positions open overnight past 5pm New York time. These costs can accumulate and, in some cases, might outweigh any potential profits or increase losses. It's crucial to ensure you have enough funds in your account to cover these costs.
Risk of account close-out
You must maintain sufficient funds in your account to meet your margin requirements. If your account balance drops below the required level, some or all of your positions might be automatically closed. It's important to regularly monitor your account and be prepared to add funds or close positions to avoid this risk.
Market Volatility and Rapid Price Changes
Financial markets can be highly volatile, with prices shifting quickly. This volatility can lead to "gapping," where prices jump from one level to another, sometimes without a chance to execute an order at your desired price. As a result, stop-loss orders might be triggered at less favorable prices. To manage this risk, consider using order boundaries or guaranteed stop-loss orders.
Example
If the close-out percentage level is 50% and you have four trades open, each requiring $500 in margin, your total margin requirement is $2,000. If your account balance falls below $1,000 (50% of the total margin requirement), some or all of your positions may be closed out, potentially at a loss.
